The Indian government is actively considering raising the foreign direct investment (FDI) limit in public sector banks (PSBs) from 20% to 49%. The Finance Ministry has circulated a draft Cabinet note for inter-ministerial consultations, and the Reserve Bank of India (RBI) has backed the proposal, aiming to strengthen the capital base of state-run lenders.

Current vs. Proposed Limit: The FDI cap for PSBs stands at 20% (compared to 74% for private sector banks), and the government is weighing an increase to 49%.

Government Control: Despite a higher foreign investment ceiling, the central government plans to maintain a minimum 51% shareholding in these state-run institutions.

Current Foreign Holdings: Among the 12 public sector banks, State Bank of India (SBI) currently has the highest FDI holding at approximately 11.07%, followed by Canara Bank at 10.55%.

Analysts note that raising the cap could increase the foreign inclusion factor (FIF) and potentially drive significant MSCI index inflows into major PSU lenders like SBI and Bank of Baroda.

Currently, foreign voting rights in public sector banks are strictly capped at 10%. To make a 49% FDI ceiling effective, policymakers are actively examining a tandem relaxation of these voting limits to align ownership with governance control.

How much FDI in Private Banks?

Private sector banks in India have a maximum Foreign Direct Investment (FDI) cap of 74% of their total paid-up capital.

Automatic Route (Up to 49%): Foreign investors can acquire up to 49% stake in a private bank automatically without requiring prior permission from the government.

Government Approval Route (49% to 74%): Any foreign investment exceeding 49% and going up to the 74% maximum ceiling requires explicit approval from the government.

Domestic Minimum: To preserve domestic oversight, the Department for Promotion of Industry and Internal Trade (DPIIT) rules mandate that at least 26% of the bank’s paid-up capital must remain in the hands of Indian residents at all times.

Will PSU Banks be Privatised?

No, raising the FDI limit to 49% will not lead to the privatisation of public sector banks (PSBs). A bank in India is classified as a “public sector bank” as long as the Government of India holds a majority stake of 51% or higher. Because the proposed FDI ceiling stops at 49%, the state remains the dominant owner and decision-maker.

While the banks may remain as Public Sector Banks, the working culture may change due to increase in private owners.
